AI, Shadow IT, and the Data Risk Australian Organisations Are Not Thinking About

Somewhere in your organisation right now, a staff member is pasting client information into an AI tool to help draft a response, summarise a document, or generate a report. They are not doing it maliciously. They are doing it because it saves them 20 minutes and produces a better result. Nobody told them not to. Nobody has a policy about it. And the data they just entered into a third-party AI platform is now subject to that platform’s data handling practices, retention policies, and training data agreements — none of which your organisation has reviewed or disclosed.

This is not a hypothetical risk. It is the current operational reality of the overwhelming majority of Australian businesses. The Privacy Act Dimension

Every AI tool that an organisation’s staff uses to process personal information — client names, contact details, case information, financial data, health information, anything that falls within the definition of personal information under the Privacy Act — creates a third-party disclosure relationship. The organisation is disclosing personal information to the AI platform.

Under the Australian Privacy Principles, an organisation must disclose in its privacy policy the types of organisations or individuals to whom it discloses personal information. A privacy policy that was written before AI tools were in widespread use within the organisation almost certainly does not disclose AI platform providers as recipients of personal information. This is an observable compliance failure — one that an OAIC investigation, a sophisticated client conducting due diligence, or a privacy-aware individual reading the organisation’s privacy policy would identify.

The Training Data Problem Many AI platforms use data submitted by users to improve and train their models. The specific terms vary by platform and change over time — some allow opting out, others have changed their terms in ways that were not clearly communicated to users. An organisation whose staff have been using an AI platform for 18 months may have had client data incorporated into that platform’s training data. The practical consequence of this varies, but the governance failure is consistent: the organisation made no assessment of the risk, obtained no consent from affected individuals, and made no disclosure. It simply happened, without anybody in a position of authority knowing it was happening.

Shadow AI: The Governance Problem You Cannot See

Shadow IT has been a governance challenge for Australian organisations for over a decade. Shadow AI is the same problem at greater speed and with higher consequence. Staff adopt AI tools individually, teams adopt them collectively, and the organisation has no visibility into what tools are in use, what data is being processed through them, or what the data handling terms of those platforms actually say.

Unlike traditional shadow IT, which typically involves staff using unapproved applications that hold organisational data, shadow AI involves staff actively providing organisational and client data to external AI platforms as part of the tool’s core function. The data transfer is not incidental — it is the point. And the recipient is a platform that may be headquartered overseas, subject to foreign legal jurisdiction, and operating under data handling terms that most Australian organisations have never read.

The Regulatory Trajectory

Australia’s AI regulatory framework is in active development. The government has signalled intent to introduce mandatory guardrails for high-risk AI applications, and the existing Privacy Act already applies to AI-related data processing without requiring specific AI legislation. The OAIC has published guidance on AI and privacy that makes clear the existing obligations apply fully to AI tool usage.

Organisations that establish internal AI governance frameworks now — policies that define which AI tools are approved for which purposes, what data may be processed through them, what disclosures are required, and how staff usage is monitored — are building the foundation that the regulatory environment will require. Organisations that have not started are accumulating compliance debt.

The clients most likely to notice this gap first are not regulators. They are sophisticated enterprise and government clients who include AI governance questions in their vendor due diligence processes. Those questions are already being asked. The organisations that cannot answer them are at a competitive disadvantage that will compound as AI governance moves from leading-edge practice to baseline expectation.
